Safe AI for AML: How Flagright avoids hallucinations

In the world of financial crime compliance, disposition narratives—summaries of an alert or case—are pivotal. They form the written justification for closing or escalating an investigation, often scrutinised by auditors and regulators to assess the robustness of an institution’s compliance programme.

According to Flagright, inconsistent or vague narratives can signal weakness; New York regulators, for example, fined a bank partly due to disposition records that were too broad to properly assess investigative rigour.

A well-written narrative must be clear, concise, and based strictly on evidence. Regulatory bodies such as FinCEN recommend including key factual elements—who, what, when, where, and why—while avoiding subjective or emotional language. Good narratives help ensure internal quality assurance and foster trust with regulators by showing decisions are grounded in logical analysis and documentation.

As Large Language Models (LLMs) like GPT-4 and Claude become more common in business workflows, many compliance teams are exploring their use for drafting these narratives. LLMs promise speed, consistency, and grammar accuracy. In theory, they could relieve analysts from repetitive writing tasks, allowing them to focus on deeper investigative work. However, these benefits come with significant risks in a regulated setting.

LLMs have a well-documented tendency to “hallucinate”—confidently inventing facts that were never present in the original data. In compliance reports, this flaw could lead to serious consequences, from fabricating transactions to misrepresenting legal standards. Furthermore, general-purpose LLMs often produce outputs with inconsistent tone or inappropriate wording. Without tight controls, these variations can erode the credibility of compliance documentation.

Data privacy presents another major concern. Using cloud-based LLMs exposes institutions to potential data leaks, especially when personally identifiable information (PII) is transmitted to external servers. Major financial firms including JPMorgan Chase and Goldman Sachs have prohibited such usage due to privacy and regulatory constraints. Sending sensitive data outside controlled environments could breach GDPR, CCPA, or GLBA regulations, with long-term reputational and compliance consequences.

To mitigate these challenges, Flagright opted not to rely on third-party AI providers. Instead, the company built its own AI stack tailored specifically for disposition narratives in financial compliance. This privacy-first architecture ensures that no PII is sent to external systems and that models operate within Flagright’s secure infrastructure or the customer’s own environment.

Prompts are anonymised before being processed, and all AI models operate under strict data handling protocols. Narrative outputs are generated within sandboxed, region-specific environments that maintain compliance with data residency laws. Security features include AES-256 encryption, FIPS compliance, ISO 27001 and SOC 2 Type II certifications, and GDPR alignment.

The AI models themselves are fine-tuned on real-world AML and fraud data, designed to follow a rigid schema focused on factual reporting. Human review is built into the system, allowing analysts to edit or approve narratives before final submission. This ensures transparency and accountability, key in any regulatory investigation.

Flagright’s investment in building its own infrastructure is already paying off. Compliance teams using its solution are producing more consistent and regulator-ready documentation, with some reporting up to 75% reductions in time spent on writing. Each AI-generated report is factual, uniform in tone, and easily auditable.

The platform also ensures that analysts remain in control. AI-generated content can be reviewed and edited to suit the case, supporting a range of operational models from quick checks to full supervisory sign-offs. More importantly, the tool promotes objectivity—avoiding bias, conjecture, or casual phrasing that could raise regulatory concerns.
