What investment advisers must know about AI risks

AI has rapidly become one of the most consequential technologies reshaping modern financial services.

According to ACA Group, yet for investment advisers, adopting AI is far from a straightforward exercise of installing a new tool or enabling a fresh workflow. Fiduciary duty demands that advisers develop a genuine understanding of how the technology functions, where it excels, where it falls short, and how its risks interact with regulatory obligations.

ACA Group recently discussed what investment advisers need to know about AI and its potential risks.

Before firms can meaningfully evaluate AI use cases — let alone rely on AI outputs to inform client outcomes — they must first build a working fluency in the technology itself.

This is no academic indulgence. Without a foundational grasp of AI, firms cannot reasonably assess whether a given tool is fit for purpose, whether its outputs can be trusted, or whether its design harbours conflicts of interest that may ultimately disadvantage clients. Advisers also cannot credibly explain AI-informed processes to their teams, their clients, or regulators. In this context, AI literacy has become an essential prerequisite for accountable adoption.

Understanding what AI actually does

At its core, AI is a branch of information technology that replicates certain human cognitive functions. It gathers data, analyses it, synthesises it, and generates new information or insights. Generative AI represents a more sophisticated class of these models — systems capable not only of analysing existing data but of producing new content, from written narratives to images to synthetic datasets. Large language models, which underpin most of today’s widely used generative tools, are trained on vast bodies of text that enable them to detect patterns and linguistic structures, draw inferences, and recommend actions.

For advisers, the technical taxonomy matters less than the practical implications: these systems derive their intelligence entirely from the data on which they are trained and the tasks they are instructed to perform. Their strengths and weaknesses are both products of that data and those instructions. When a model is built on robust, properly labelled, and representative data — and guided by well-designed instructions — it can genuinely enhance human judgement. When the data is flawed, narrow, or biased, or the instructions are incomplete or embed misaligned objectives, the model will reliably reproduce those shortcomings, often with unwarranted confidence.

Understanding the nature of a model and the data informing it is therefore essential to assessing the reliability of any AI output and the risks it may introduce.

Where AI breaks down

The risks associated with AI are not hypothetical. They reflect inherent properties of the technology and the statistical processes it uses to generate outputs. Most fundamentally, AI cannot replace human intelligence or control. It does not reason or make judgements in any human sense, even when its outputs give that impression. It does not impose its own values or goals — those must be provided by humans, including AI developers and end-users. Nor does it grasp the meaning or significance of the data it processes. Interpretation, judgement, and responsibility therefore remain with human users at all times.

AI models can produce outputs that appear authoritative despite being factually incorrect. The speed and scale at which AI operates can quickly amplify the consequences of such errors. For an adviser, this risk carries particular weight: if an AI-informed output influences an investment recommendation or a disclosure, the firm must be able to demonstrate that the information was accurate, monitored, and subject to appropriate human oversight.

Errors can also arise from a mismatch between a tool and its intended application. An AI model designed to detect anomalies in transaction data may be entirely unsuitable for evaluating whether a portfolio aligns with a client’s risk tolerance. Strong performance in one domain does not imply reliability in another. Advisers must therefore assess AI tools through the lens of use-case specificity — understanding both what a model is built to do and, equally, what it is not.

Data quality represents a further source of risk. Models are only as reliable as the data used to train them. Poorly collected data, inconsistent labelling, missing information, or skewed sampling can all introduce distortions, producing systemic inaccuracies or embedding biases in ways that are often difficult to detect. Overfitting — a common modelling issue in which a model internalises patterns from historical data that fail to generalise to new scenarios — poses particular concern in a regulatory environment where suitability, fairness, and consistency are paramount.

According to ACA, hallucinations present one of the most troubling failure modes. These are AI outputs that are wholly fabricated, not the result of any deliberate intent to deceive, but because the model cannot identify a meaningful pattern in the input and instead generates one. In a compliance-driven environment, even isolated hallucinations can create unacceptable risks if they shape client communications, operational decisions, or analytical outputs.

Cybersecurity adds a further layer of complexity. AI systems interact with large volumes of sensitive data and rely on sophisticated interfaces. Faulty APIs, data-poisoning attacks, reverse-engineering attempts, or model tampering can each expose firms to operational and regulatory harm. In some cases, bad actors have exploited AI to commit financial fraud through deepfakes and impersonation. The combination of AI’s capability and its attack surface makes it an attractive target.

Finally, there are risks rooted not in technology itself but in perception. Public anxieties about AI — particularly generative AI — can shape client sentiment, employee adoption, and reputational exposure. Advisers who lead with AI without adequately framing its value may find the technology’s reputation working against them.

What risk-informed AI literacy looks like in practice

For advisers, genuine AI literacy means understanding both the capabilities and the limitations of the technology. It means learning to interrogate inputs and outputs, and recognising where the risks of failure demand human supervision. That starts with maintaining meaningful human oversight — a “human-in-the-loop” capable of assessing appropriateness, verifying explainability, enforcing data governance, and validating outputs before they influence client outcomes.

It also requires advisers to set clear standards for explainability, resisting the temptation to adopt tools whose inner workings cannot be articulated in plain language. Data governance becomes central: firms must understand where data originates, how it has been processed, what rights attach to it, and whether it is suitable for the intended use. Cybersecurity must be embedded throughout the model lifecycle, from initial configuration through to ongoing monitoring and incident response.

Laying the foundation for responsible adoption

This discussion is intentionally conceptual, because firms cannot build effective governance or compliance frameworks without first establishing a baseline understanding of the technology. The next part of this series will translate these principles into a practical governance framework — what regulators expect, how to structure an AI committee, how to evaluate vendors, and how to monitor AI tools throughout their lifecycle.

For now, the most important first step is building organisational fluency. Firms that treat AI as a black box will encounter risk. Firms that treat it as a discipline — one demanding ongoing education and rigorous learning — will be best positioned to harness its benefits responsibly.
